2.) I'm using a 8.4v 3000mAh Ni-MH battery, with the battery circuit I drew, would I be able to play and charge at the same time without damaging anything?

it's partly correct, here's what i found that's wrong:
-there's no caps for the dc-dc convertor
-the audio is being mixed up with the Av out select switch. you don't need a switch for the video if there's a power switch for the screen. if you must have one though, it would switch ground going to the AV jacks
i don't really know how to hook up the headphones though

what are the caps for the dc-dc convertor? and if i get rid of the av switch, how would i wire it so i can have av outputs?
just connect the AV jacks straight to the N64. the caps for the dc-dc convertor are a 100uf cap on the output and an optional 1uf ceramic cap on the input
So lemme get this straight.....i put the av jacks directly onto the n64 along with the screen outputs? so there would be two wires on each of the output spots?
2) lithium battery might work, there has been discussion about whether the voltage on the battery will drop below the dropout votlage of the regulators too soon. no one has tried it yet.
make sure you know how to safely use a lithium battery
3) definitely not if its a lithium battery... make SURE you know how to safely use a lithium battery.
4) setup is fine. a 1uf ceramic cap on the input of the dc-dc would probably have absolutely no effect. dont worry about it unless you have problems. then something like 10-100. i think the datasheet says 10
